If you choose to work off-line, are you limited by the amount of free
space on your hard drive? I'd guess "yes", but I'm not sure exactly
how it works.

Pretty much the general rule for any PC application - no?
"how it works" is the following;
You elect which of your folders are going to be accessible in Offline
mode. By default a number of system folders (Inbox, Sent, etc.) are
set up for use Offline but all other folders that you have created are
not. You select the folder properties, go to the "Synchronization" tab
and then switch on the radio button that says this folder is available
offline or online. You'll receive a message saying that the folder
needs to be synchronised.
You then perform an explicit synchronisation - either selected folder
or all folders and offline copies of all folders that you nominated are
made in your Offline Storage file. In this respect you are limited to
the free space on your hard disk - but hey!, don't worry about that,
because you will likely run into your 18Mb quota limit on the Exchange
server before you run out of local disk space.
You can synchronise only those folders that you need to - and as I
state above, the server size quota size will most likely be the limit
on what you can keep synchronized. Nice way of working if you can live
with the server quota limit.
Your other option is UNSYNCHRONIZED personal folders - keep as much as
you like on local disk - not recommended as a very secure solution.
